Wouldn't they need a different engine? Isn't there a self-applied restriction by BMW not to sell to the military (due to forced labourers in 2nd WW)?

Probably. But there is every chance that the current engine could be replaced in the not too distant future.
Some pundits consider that the period when BMW owned Rover Group (1994 > 2000) effectively killed off the military Land Rover / Defender model as there was no further real investment in that field once the Wolf 2 redesign commitment ended.
 
It's putting itself about in the right circles...

 
Wasn't the Wolf modifications done by Ricardo, was it? They also had shares in many Land Rover engines, like the 2,25 l. Ricardo also made the successor of the Wolf (a complete own development of them), a.f.a.ik.
